"We herein investigate the short-run macroeconomic impact of aid in small developing countries (SDCs) by using a vector auto regression (VAR) model to study the impact of aid on net import (absorption) and domestic demand (spending). We focus on average country effects within two country sub-groups, and find substantial differences between 'aid-dependent' SDCs and other SDCs that are more dependent on natural resources, tourism or financial services. In aid-dependent SDCs, aid absorption more or less equals spending, although only half of the aid flow is absorbed and spent. In the non-aid-dependent group, aid does not seem to be absorbed or spent in any systematic fashion."--Authors' abstract.

Small island developing states (SIDS) are characterised by high economic, geographical and social vulnerability. These states are perceived as economically vulnerable, exhibiting poor economic performance, and embedding low levels of achieved well-being on most criteria. SIDS, which occupy very large parts of the world, face idiosyncratic development challenges largely owing to their susceptibility to external shocks. Still, these countries are all too often overlooked in the development research literature. Arising from a UNU-WIDER research project, this book provides in-depth research on the international dimensions of SIDS development experiences. Using a wealth of data, as well as case studies, the main topics examined comprise: aid, policies and growth; the costs of neglect, in terms of losses owing to a country falling into the fragile states group, of that country and those in its region; the composition of trade and the impact of external shocks, and the impact of remittances. Relatively slow progress toward meeting the MDGs by the 2015 target date has added to the urgency of this effort. A low-income country such as Haiti that confronts an environment of diminishing aid inflows must assess tradeoffs among the available policy options: spending cuts, monetization, sales of debt, or use of foreign reserves. To provide the analytical tools for this task, the paper draws from a set of DSGE models recently developed to evaluate policy choices in low-income countries for which external aid flows represent an important revenue source. Two simplified stylized variations of the main model are used to gain intuition and initially assess the trdeaoffs. Subsequenctly a full-scale small open economy DSGE model, calibrated to match conditions in Haiti and in similar low-income countries, is employed. Several key results are common to all model versions. While sales of foreign exchange reserves can compensate for the loss of aid inflows, this strategy is not sustainable. The remaining policy choices entail larger welfare costs, involving lower consumption levels and real depreciation. The results suggest that a mixture of spending cuts and depreciation is the best strategy, when use of foreign reserves is constrained.
