"Science, technology, and innovation are essential to America's continued economic growth, and can help achieve a wide range of national and global policy objectives. One currently underutilized tool for stimulating technological innovation is inducement prizes, which encourage efforts by contestants to accomplish a particular goal. A related policy instrument is an Advanced Market Commitment, under which governments commit to buy a given quantity of a product or service that meets prespecified performance goals. This paper proposes expanding the US government's use of prizes and AMCs in five areas: space exploration, African agriculture, vaccines for diseases of the poor, energy and climate change, and learning technologies. Under certain circumstances, inducement prizes may act as a useful complement to grants and contracts as a way to encourage technological innovation. The government can establish a goal without determining who is in the best position to reach the goal or what the most promising technical approach is. The government only pays the prize money if someone is successful, and may be able to leverage additional funding from foundations, philanthropists, and contestants who value the reputational benefits of winning the competition. Prizes can also generate public excitement and enthusiasm for science and technology, and encourage more young people to pursue careers in science, engineering, or technology-based entrepreneurship. Inducement prizes and AMCs cannot substitute for robust research funding, protection of intellectual property, and development of a world-class workforce, but they can be a powerful complement to those efforts. Although the optimal level of investment in prizes is not clear; it is surely much larger than the government's current very modest investment. We still have much to learn about the strengths and limitations of prizes, but the time to start additional experiments is now"--Page 2.

Inducement prizes-where cash rewards are given to motivate the attainment of targets--have been long used to encourage scientific research, develop technological innovations, or stimulate individuals, groups, and communities to accomplish diverse goals. Lately, prizes have increasingly attracted the attention of policy-makers, among others, due to their potential to induce path-breaking innovations and accomplish related goals. Academic research, however, has barely investigated these prizes in spite of their long history, recent popularity, and notable potential. : This research investigates prizes and the means by which they induce innovation. It uses an empirical, multiple case-study methodology, a new model of innovation applied to prizes, and multiple data sources to investigate three cases of recent aerospace technology prizes: a main case study, the Google Lunar X Prize (GLXP) for robotic Moon exploration; and two pilot cases, the Ansari X Prize (AXP) for the first private reusable manned spacecraft and the Northrop Grumman Lunar Lander Challenge (NGLLC) for flights of reusable rocket-powered vehicles.

Prizes for innovations are currently experiencing a renaissance, following their marked decline during the nineteenth century. However, Daguerre's "patent buyout," the longitude prize, inducement prizes for butter substitutes and billiard balls, the activities of the Royal Society of Arts and other "encouragement" institutions, all comprise historically inaccurate and potentially misleading case studies. Daguerre, for instance, never obtained a patent in France and, instead, lobbied for government support in a classic example of rent-seeking. This paper surveys empirical research using more representative samples drawn from Britain, France, and the United States, including "great inventors" and their ordinary counterparts, and prizes at industrial exhibitions. The results suggest that administered systems of rewards to innovators suffered from a number of disadvantages in design and practice, some of which might be inherent to their non-market orientation. These findings in part explain why innovation prizes lost favour as a technology policy instrument in both the United States and Europe in the period of industrialization and economic growth.

The insights are based on original archival research regarding over one hundred thousand inventors, patented inventions, and innovation prizes in Europe and the United States during industrialization. This systematic empirical analysis across time and place and institutions provides an extensive microfoundation for understanding technological change and long-run macroeconomic growth. British and French policies favoured "administered innovation systems," in which elites, administrators or panels made key economic decisions about inducement prizes, rewards and the allocation of resources. European institutions generated returns that were misaligned with economic value and productivity, and perpetuated socioeconomic inequality. Europe fell behind when the negative consequences of such top-down administered systems accumulated and reduced comparative advantage. The modern knowledge economy emerged when, for the first time in world history, an intellectual property clause was included in a national Constitution, in the United States. This strong endorsement for open-access property rights and unfettered markets in ideas reflected a revolution in thinking about the sources of creativity and technical progress. We examine the effect of prizes on innovation using data on awards for technological development offered by the Royal Agricultural Society of England at annual competitions between 1839 and 1939. We find large effects of the prizes on competitive entry and the quality of contemporaneous patents, especially when prize categories were set by a strict rotation scheme, thereby mitigating the potentially confounding effect that they targeted only "hot" technology sectors. The prizes encouraged competition and medals were particularly effective. The boost to innovation we observe can only be partly explained by the re-direction of existing inventive activity.

The past decade has witnessed a resurgence in innovation awards, in particular of Grand Innovation Prizes (GIPs) which are rewards to innovators developing technologies reaching performance goals and requiring breakthrough solutions. GIPs typically do not preclude the winner also obtaining patent rights. This is in stark contrast with mainstream economics of innovation theories where prizes and patents are substitute ways to generate revenue and encourage innovation. Building on the management of innovation literature which stresses the difficulty to specify ex-ante all the technical features of the winning technologies, we develop a model in which innovative effort is multi-dimensional and only a subset of innovation tasks can be measured and contracted upon. We show that in this environment patent rights and cash rewards are complements, and that GIPs are often preferable to patent races or prizes requiring technologies to be placed in the public domain. Moreover, our model uncovers a tendency for patent races to encourage speed of discovery over quality of innovation, which can be corrected by GIPs. We explore robustness to endogenous entry, costly public funds, and incomplete information by GIP organizers on the surplus created by the technology.
