Capital inflows contribute to a rapid expansion of private credit, exacerbating credit and business cycles. These effects are stronger under more rigid exchange rate arrangements and in economies that are more closed to trade. Macroeconomic evidence for Paraguay suggests that local firms might have experienced a relaxation of credit constraints during the high capital inflows phase. Most developing countries face significant and sometimes dramatic challenges in generating stable jobs that provide reasonable incomes and decent working conditions. For developing countries that have undergone lengthy periods of economic stagnation, these challenges are especially acute, and popular dissatisfaction correspondingly marked.Paraguay is a case in point. It is unlikely that any "employment policy" could lead to a major improvement in the quality of labor market outcomes unless designed and implemented in a sophisticated and coherent way. Such an approach has been infrequent in developing countries in general, and especially so in those that, like Paraguay, also suffer severe institutional weaknesses of governance. Paraguay's past failure in employment creation is mainly the result of a number of structural weaknesses described in this volume. Its current crisis is also the accumulated legacy of over a quarter century of economic stagnation and political failure fl owing from those weaknesses. The new reformist administration of President Fernando Lugo has raised hopes that the future might be better than the past.This study aims to contribute to improved policy making by analyzing the source of the problems and providing policy recommendations. Despite a severe banking crisis, the macroeconomic performance in 1995 was relatively good as real GDP growth picked up to 4.2 percent from 3.1 percent in 1994. Inflation fell to 10.5 percent by end-1995, compared with 18.3 percent at end-1994. Still, the economy was weakened, as a credit crunch arising from the problems in the financial sector and decreased activity in Paraguay’s re-export trade took their toll.

This Selected Issues paper investigates the reasons for the growth pickup in Paraguay and explores the potential for sustainable future growth. It shows that the growth acceleration over the past 15 years is the combined result of a few factors: a bounce back from the crisis in the late 1990s and the subpar growth of the two decades prior; a benevolent external environment, the commodity price boom in particular; and the improved macroeconomic stability. Also in terms of its composition, growth in the past has largely been extensive, mostly coming from capital deepening and increasing labor inputs, rather than productivity increase, though total factor productivity growth has played a bigger role in the most recent years. Despite strong growth in recent years, like most of the Latin America, seen over a longer period, Paraguay has not attained significant economic convergence with advanced economies. Empirical data shows a strong linkage between the GDP per capita of a country and its score in a composite structural indicator such as the World Competitiveness Index, which Paraguay ranked poorly on. Identifying and correcting Paraguay’s structural deficiencies that may be hampering productivity growth and capital accumulation will be crucial for sustainable growth.
